Function Outsourcing

Function outsourcing is handing a whole business function to an external provider rather than contracting out the individual tasks inside it. The provider owns process, staffing, tooling, and day to day management, and the buyer keeps strategy and accountability.

The difference from task outsourcing is ownership. Buying twenty hours of data entry is a purchase, while handing over payables is an operating model decision.

Whole function transfers are harder to reverse. Once the internal team is gone, rebuilding it takes longer and costs more than most buyers assume at signature.

That irreversibility is why the retained layer matters so much. A thin internal function that understands the work is what keeps the arrangement governable.

How it works

The buyer maps the function end to end, decides which activities transfer, and contracts a provider to run them under agreed service levels. A small retained team keeps demand management, supplier oversight, and the relationship with the rest of the business.

Sizing that retained team is the recurring mistake — cut it too thin to show a bigger saving and nobody is left who understands the process well enough to challenge a report.

Some work simply cannot go. FAR Subpart 7.5 states that contracts shall not be used for the performance of inherently governmental functions, and it enumerates what those are.

Transition is where most of the risk lives — knowledge capture during handover is rushed more often than not, and the gaps only surface at the first unusual month end.

Company scale explains who does this. Statistics of U.S — businesses, reporting for 2022, shows how many firms sit at a size where running a full internal function is disproportionate.

Examples

Function outsourcing appears across payroll, procurement, IT support, and customer service, and the shape of the retained layer looks different in each of them. Four cases show the range.

A manufacturer. Payroll moved wholesale to a provider in 2023, leaving one internal manager owning policy, approvals, and the annual audit.

A charity. The whole IT support function transferred, with a single internal technology lead retained to set priorities and hold the provider to them.

A retail group. Procurement operations went out while category strategy stayed in, splitting the function at the point where judgement begins.

A public body. Administrative processing was contracted, but decision making functions stayed in house because policy prohibited transferring them.

The retained layer is the pattern worth copying. In each case one informed person or small team stood between the provider and the rest of the organisation.

Task outsourcing buys defined activities that you continue to direct. Function outsourcing hands over the whole function, including how the work is organised.

How big should the retained team be?

Big enough to understand the work and challenge the reports. Cutting it to the bone to show a larger saving is the most common and most expensive error.

Can any function be outsourced?

No. Some are prohibited by policy or regulation, and others depend on judgement the organisation cannot delegate without losing control.

How long does transition take?

Three to six months for a mid sized function. Knowledge capture, not system access, is what usually determines the timeline.

Is it reversible?

In principle, but slowly. Rebuilding an internal function takes longer than dismantling it, which is why exit planning belongs in the original contract.

What should be measured?

Service levels plus the health of the retained layer. A well performing provider governed by nobody is a problem waiting for its second year.
